This setting determines whether the Label Selector is available in the inline comment form, not just the Article Editor window.
The label selector for the inline comment form is a simple pulldown menu which only allows selection of one existing label from the project that the comment will be written to. If the user selects a project where this setting has been set to "no," the label selector will disappear.
